On a whim, I recently downloaded the Duck Duck Moose app Princess Fairy Tale Maker for my three year old.

Obviously, this is an app that is going to appeal to girls more than boys, but my daughter is in love. Basically, this app acts kind of like a giant sticker book. There are tons of different characters and backgrounds and you can use it to design your own stories. The characters can be moved around, reversed, and have their size changed. You can also manipulate the pictures by coloring and special effects. (The one I find the coolest is a twinkling star background that I like to put behind windows to make it look like night time and my daughter likes to use on things like faces and dresses and entire rooms to make the entire world sparkle.)
I thought this would be something that would grow boring very quickly, but she has spent hours playing with it. Even more surprisingly (since she is still six months younger than the "official" recommended age of 4+), she actually uses it for its intended purpose and tells stories about the characters. There really isn't a lot cuter than a three year old happily chattering away to an animated mermaid family.
The app is available in iTunes for $1.99 and is totally worth that, in my opinion.
